You don't want to cut that out...turns the job into a much bigger job and you stand likely to have an even greater defect.

Sand it (150 grit)...skim coat with joint compound (light or medium weight), and then sand when dry. Use a light (inspection or flashlight) and hold it at an angle against the repair before you prime it. If you see a shadow line, it'll be visible when you paint...so work on the transition between old repair and new repair.

To hide the repair further, when you prime, also use a roller...(little 'whiz' is great). You can get a primer called "Stix" which dries very quickly. After applying it, roll over lightly again as it gets tacky ...maybe after a minute or two...and that will pull out the texture a little bit (do the same with your paint--eggshell or flat finish)--that will help you hide your repair even better as you might match the texture you have already.
